Armington elasticity

An Armington elasticity is an economic parameter commonly used in models of consumer theory and international trade. It represents the elasticity of substitution between products of different countries, and is based on the assumption made by Paul Armington in 1969 that products traded internationally are differentiated by country of origin. [1]

The Armington assumption has become a standard assumption of international computable general equilibrium models. These models generate smaller and more realistic responses of trade to price changes than implied by models of homogeneous products. [2] Yet no consensus on the magnitude of the elasticity exists. In different contexts, researchers tend to obtain substantially different estimates. A quantitative survey of 3,524 estimates of the Armington elasticity available in 2019 shows that – conditional on these differences and corrected for the publication bias using meta-regression techniques – the Armington elasticity lies in the range 2.5-5.1 with a median estimate at 3.8. [3]

The Heckscher–Ohlin model is a general equilibrium mathematical model of international trade, developed by Eli Heckscher and Bertil Ohlin at the Stockholm School of Economics. It builds on David Ricardo's theory of comparative advantage by predicting patterns of commerce and production based on the resources of a trading region. The model essentially says that countries export the products which use their relatively abundant and cheap factors of production, and import the products which use the countries' relatively scarce factors.

Constant elasticity of substitution (CES) is a common specification of many production functions and utility functions in neoclassical economics. CES holds that the ability to substitute one input factor with another to maintain the same level of production stays constant over different production levels. For utility functions, CES means the consumer has constant preferences of how they would like to substitute different goods while keeping the same level of utility, for all levels of utility. What this means is that both producers and consumers have similar input structures and preferences no matter the level of output or utility.

Computable general equilibrium (CGE) models are a class of economic models that use actual economic data to estimate how an economy might react to changes in policy, technology or other external factors. CGE models are also referred to as AGE models. A CGE model consists of equations describing model variables and a database consistent with these model equations. In economics, the income elasticity of demand (YED) is the responsivenesses of the quantity demanded for a good to a change in consumer income. It is measured as the ratio of the percentage change in quantity demanded to the percentage change in income. For example, if in response to a 10% increase in income, quantity demanded for a good or service were to increase by 20%, the income elasticity of demand would be 20%/10% = 2.0.

The home market effect is a hypothesized concentration of certain industries in large markets. The home market effect became part of New Trade Theory. Through trade theory, the home market effect is derived from models with returns to scale and transportation costs. When it is cheaper for an industry to operate in a single country because of returns to scale, an industry will base itself in the country where most of its products are consumed in order to minimize transportation costs. The home market effect implies a link between market size and exports that is not accounted for in trade models based solely on comparative advantage.

International trade theory is a sub-field of economics which analyzes the patterns of international trade, its origins, and its welfare implications. International trade policy has been highly controversial since the 18th century. International trade theory and economics itself have developed as means to evaluate the effects of trade policies.

Robert Christopher Feenstra is an American economist, academic and author. He is the C. Bryan Cameron Distinguished Chair in International Economics at University of California, Davis. He served as the director of the International Trade and Investment Program at the National Bureau of Economic Research from 1992 to 2016. He also served as Associate Dean in the Social Sciences at the University of California, Davis from 2014 to 2019.
